Conserve Your Energy: How the Middle East War Might Impact Household Savings and the Economy

Impact of Middle East War on Household Savings and Economic Outlook

The ongoing conflict in the Middle East has exacerbated energy prices and fueled consumer uncertainty, both of which pose renewed threats to household saving rates. Following a decline from a peak triggered by the pandemic, the saving rate surged in 2022 and 2023, maintaining elevated levels throughout 2024, surpassing pre-pandemic highs. This surge is predominantly attributed to significant real income growth amidst subpar domestic demand, which has occurred alongside falling real energy prices—a trend influenced by the economic aftermath of Russia’s incursion into Ukraine. However, as the ramifications of the Middle Eastern conflict continue to evolve, recent fluctuations in energy costs and rising uncertainty may very well reverse this trajectory, potentially affecting the saving rate significantly.

To understand how shifts in the terms of trade, closely tracked through real energy prices, and consumer uncertainty might impact household savings, we delve into the data. The current saving rate assessment indicates a complicated dynamic: in a eurozone economy that predominantly imports energy, escalated prices typically lead to a deterioration in the terms of trade. Higher energy prices not only increase household expenditures but also compress disposable income through reduced wages and business profits. These adverse conditions translate into diminished spending and, notably, lower savings, highlighting a positive correlation between improving terms of trade and higher saving rates.

Contrasting Effects of Economic Factors on Savings

In contrast, increased consumer uncertainty—often a byproduct of similar shocks like energy price hikes—tends to amplify precautionary saving behaviors. This heightened caution generally results in decreased spending and an uptick in the saving rate. The pandemic itself illustrated this phenomenon, revealing how sensitive savings rates were to changes in these economic conditions. Yet, as the economy recovers from pandemic-induced mobility constraints, these sensitivities have likely normalized.

In order to quantify the impacts of significant shocks surrounding terms of trade and consumer uncertainty on saving rates, we leveraged a Bayesian structural vector autoregression model implemented on euro area data spanning from 1999 to 2025. The model aims to encapsulate unexpected fluctuations in terms of trade, consumer uncertainty, and their interconnectedness with domestic demand and interest rates. Preliminary scenarios predict that a shock mimicking the adverse terms of trade deterioration observed in 2022 could depress the saving rate by approximately 0.3 percentage points by early 2027. Conversely, a spike in uncertainty akin to that witnessed during Russia’s invasion of Ukraine could inflate the saving rate by about 0.4 percentage points at its peak in late 2027.

Macroeconomic Implications of Changing Saving Rates

Further analyses using macroeconomic simulations have illustrated that negative shocks to terms of trade and escalating consumer uncertainty hinder real GDP growth while exerting opposite pressures on inflation. The deterioration in the terms of trade erodes real incomes, driving up consumption costs due to rising import prices, which in turn prompts higher inflation by about 0.4 percentage points. This inflation is predominantly fuelled by energy price increases, whereas GDP growth may decrease by nearly 0.1 percentage points in 2027, with a partial reversion expected by the following year.

The implications diverge when considering the effects of heightened consumer uncertainty, which seemingly curtails household demand, forecasted to slow growth further by approximately 0.3 percentage points in the same period, with negligible impact on inflation. The cumulative effects of simultaneous shocks heighten the risks of both inflation and stagnation in economic performance.

Distributional Effects of Economic Shocks

Diving deeper into the socioeconomic tapestry, we find that factors associated with energy price shocks disproportionately affect lower-income households, which experience significant declines in consumption and savings due to their limited liquidity options. Conversely, shocks stemming from increased uncertainty predominantly impact higher-income households, who represent a larger portion of total consumption adjustments. This divergence suggests that easing measures directed toward the low-income sector could substantially mitigate the adverse impacts of energy-related price shocks.

In conclusion, the intricate interplay between energy prices, consumer uncertainty, and household saving rates showcases how geopolitical tensions can precipitate extensive economic ramifications. Such factors, particularly if they unfold simultaneously, pose substantial challenges for economic stabilization, highlighting the need for policy responsiveness to manage the multifaceted nature of these crises effectively.
